On a side note, wouldn't your exemption process also create scenarios where a Theodore (to stick with your example) would demand more to stay with the team, reasoning that they can afford to give him a bit extra because not all of it would count against the cap?

Let me try and clarify again...I think that the 50% cap on arbitration awards would not have a direct effect on those two salaries, because as you pointed out they didn't go through arbitration. But in terms of setting the market, I think that plus the cap on free agent players salaries are both things would generally put downward pressure on salary increases.
While Theodore could demand 20 million a year if he wanted to and hold out for it too...his market value would be less and his ability to earn his 5 million (or 20 million) a year would be impacted by his ability to earn that elsewhere.
It's not perfect for sure, you'll still get Peca and Yashin like instances where a player holds out on his team rather than sign....but unlike those two instances, he's not going to be able to get that money elsewhere...he'll basically be holding out for more money or to simply change teams in which case his ability to earn increases is going to be impacted for a longer period of time.
The incentive is for the player to stay with his team and make reasonable salary requests...the team too is incented to something similar because finding a replacement will be harder with a more limited market to choose from.
